The Wash Sale Problem: Why Most Systems Get It Wrong

09/06/2626

The Wash Sale Problem: Small Rule, Big Consequences 📉

At first glance, wash sale rules seem straightforward.

Sell a position at a loss. Buy it back too quickly. The loss may no longer be immediately deductible.

Simple in theory.

In practice, it’s one of the areas where tax reporting systems regularly struggle.

The challenge isn’t identifying the sale 🔍

It’s identifying the relationship between transactions.

A system has to determine:

- Was the same asset repurchased?

- Within the relevant time window?

- Across the same account — or multiple accounts?

- Was the replacement position identical or “substantially identical”?

And suddenly, what looked like a simple loss calculation becomes a sequencing and classification problem.

Where systems get it wrong⚠️

Many setups calculate transactions in isolation.

But wash sale logic depends on context.

A loss cannot simply be treated as realised income if:

- a replacement purchase already exists

- or appears shortly afterwards

That means the system must:

- connect transactions over time

- adjust cost bases dynamically

- defer losses correctly

- and maintain traceability for future reporting periods

The real complexity 🧠

The difficulty isn’t the rule itself.

It’s the fact that the impact carries forward.

A deferred loss doesn’t disappear. It changes the acquisition cost of the new position.

If that adjustment is missed or applied incorrectly, future gains and losses become distorted as well.

One incorrect wash sale treatment today can affect reporting accuracy years later.

🏗 What robust tax logic requires

Handling wash sales correctly means the system must:

- analyse transaction sequences continuously

- connect purchases and disposals across time

- apply jurisdiction-specific timing rules

- preserve adjusted cost bases consistently

In other words:

👉 the system cannot think transaction-by-transaction
👉 it has to think portfolio-by-portfolio
